Four years after the events of Freddy's Dead: The Final Nightmare, Freddy Krueger longs for when he was feared by children. He is trapped in Hell after being killed by his daughter and is unable to escape because the parents of Springwood figured out how to keep the children from remembering him. He searches the mountains of Hell and finds Jason Voorhees. He disquises himself as Jason's mother and convinces Jason to rise again and go to Springwood to slaughter the teens; though Jason will kill the teenagers, Freddy will be blamed, and thus their growing fear will allow him to escape once more.

Jason arrives on Elm Street, sneaking into the house where Nancy Thompson and Jesse Walsh used to live, now owned by Lori Campbell and her widowed father. While Lori and her friends Kia, Gibb, Blake and Trey are in the house, Jason sneaks into the house and murders Trey. The police think Freddy was the one who killed him and Lori overhears them mention Freddy's name. At the police station, she falls asleep and is stalked by Freddy, but wakes up before he can hurt her. Freddy then tries to attack Blake in his dreams, but is unable to harm him, as he doesn't have enough power yet to do so. Blake awakens to find his father beheaded, sitting next to him, and is killed by Jason. All the poeple who have made contact with Freddy were placed in Westin Hills, where they are given Hypnocil to prevent them from dreaming. Among them are Lori's boyfriend, Will Rollins and his friend Mark Davis. Will saw Lori's father kill her mother, and believes he was put away so her father could cover it up. He sees the report of someone murdered in Lori's house and decides to escape. Mark feigns an insane outburst to steal the keys of the asylum to escape.

The next morning, the police blame the murders on Blake and say that he committed suicide. Lori is scared about her nightmares about Freddy and tells Kia and Gibb about it. Mark tells, albeit harshly, that Freddy is a child killer and kills children in their dreams, which scares her. She faints when she sees Will, and the boys flee. They go to the library where they dicover that every record of Freddy was been destroyed or earsed. Mark tells Will that the town covered up Freddy so no one would get hurt and locked away those who made contact with him. However, Mark fears that he has likely ruined the town's lan by scaring Lori and her friends. At a rave, Lori, Kia, and Gibb have fun. Will and Lori again reunite, and Lori about Freddy. Gibb falls asleep and is attacked by Freddy but Jason kills her and many other people at the party. Freddy realizes that Jason won't stop killing his victims and is very angry. Lori, Will, Kia, Linderman, and Freeburg escape and go home. Will tells Lori the truth about her father. She doesn't believe him until she catches her father lying about it. They go to Mark's house, but he is killed by Freddy as Lori and Will watch in horror. On his back, Freddy has written "Freddy's Back".

Meanwhile, Deputy Stubbs suspects a Jason copycat is responsible for the killings, but his suspicions fall on deaf ears. He goes to the teenagers and tells them about Jason, and Freddy used Jason to spread fear through the town but now he is losing control of Jason. Lori falls aleep and Freddy tries to molest her, and when she wakes up, she finds that she pulled his ear out of her dream. They realize that they need Hypnocil to prevent them from dreaming, so they break into Westin Hills. As they search for the Hypnocil, Freeburg is possessed by Freddy to stop the group from taking Hypnocil and Jason breaks into the asylum. He electricutes Stubbs and Freddy (in Freeburg's body)tranquillizes Jason, who kills Freeburg but falls asleep right then. In the dream world, Jason finds out that Freddy tricked him and they engage in a hand-to-hand combat. Freddy manages to easily injure Jason but can't kill him. In midst of the battle, Freddy discovers Jason's fear of water and spreads water on Jason, which turns him into a child and brings him into a nightmare of his childhood.

Lori, Will, Kia, and Linderman take Jason to Camp Crystal Lake so he can fight Freddy and have a home field advantage. Lori decides to enter in the dream world so she can pull Freddy out of the dream world. She sees that Freddy has modified Jason's dream so it is back at the time when Jason drowned in 1957. Lori tries to save Jason from drowning but Freddy tries to kill him until Jason wakes up just as Kia is about to give him mouth to mouth and causes the van to crash. Fortunately they arrive at Camp Crytal Lake.

Freddy is enraged and attacks Lori. He brings her into a nightmare, which reveals that he was the one who killed her mother. He is about to rape her as he scratches her with his glove. Jason attacks Will, Kia, and Linderman, who gets fatally stabbed, and causes the house to catch on fire. Lori's hand is burned as Will tries to save her and she drags Freddy into the real world. Freddy and Jason engage in a bloody battle; Jason seems to have the advantage due to his superhuman strength but is no match to Freddy's agility and speed. Kia distacts Freddy from attacking Lori and Will by saying Jason is better than him before she is killed by Jason. Lori refuses to leave until Freddy is dead, for her revenge for her mother's death. As Jason injures him, Freddy manages to gain possession of Jason's machete and slashes Jason with it. Lori spreads gasoline onto the docks and sets it on fire, causing propone tanks to explode. However, both killers survive the explosion. Freddy is about to kill Lori and Will until he is impaled by his own gloved arm by Jason. Lori decapitates Freddy with the machete and his body falls intot he lake. She watches Jason sink and throws the machete into the lake. Lori and Will leave Camp Crystal Lake, thinking both killers are dead.

The next morning, Jason rises out of the lake and is holding Freddy's head. It appears that Jason is the winner of the battle but Freddy's head winks at the camera, indicating that Freddy has survived.
